This study defines the risk of a stock as a performance of the stock in bear markets and test whether riskier stocks have higher returns. Safe stocks, which have a higher return in bear markets, have an insurance characteristic that hedge against low returns in bear markets. Thus, safe stocks should have lower returns than risky stocks. However, in this study, I document that safe stocks have 1% higher monthly returns than risky stocks. Moreover, this Safe minus Risky(SMR) return has a significant alpha under the CAPM, the Carhart(1997) 4 factor model, and the Fama and French(2015) 5 factor model. SMR portfolio has a significant alpha in various robustness tests and with other anomalies controlled. This study finds that this SMR(safe minus risky) anomaly may be attributed to investor sentiments when we use the Byun and Kim(2013) market sentiment index of the Korea market.
