My dissertation aims at understanding the time-varying risk premiums in stocks and options market.
The first essay examines the out-of-sample predictability of variance risk premiums (VRP) and the economic significance of that predictability. We find strong evidence that VRP significantly predicts equity premiums out-of-sample and that trading strategies based on the out-of-sample forecasting power of VRP produce significant economic gains. We also provide new evidence that the out-of-sample forecasting power of VRP for the excess returns of equity portfolios is economically significant to an investor who faces portfo-lio asset allocation. We extensively examine the out-of-sample forecasting power of VRP for the excess re-turns of various assets in different financial markets. We find that VRP predict credit default swap (CDS) index returns out-of-sample, but we do not find any evidence for other asset classes.
The second essay examines the time variations of expected momentum profits using a two-state Markov switching model with time-varying transition probabilities to evaluate the empirical relevance of recent rational theories of momentum profits. We find that in the expansion state the expected returns of winner stocks are more affected by aggregate economic conditions than those of loser stocks, while in the recession state the expected returns of loser stocks are more affected than those of winner stocks. Consequently, expected momentum profits display strong procyclical variations. We argue that the observed momentum profits are the realization of such expected returns and can be interpreted as the procyclicality premium. We provide a plausible explanation for time-varying momentum profits through the differential effect of leverage and growth options across business cycles.
The third essay investigates the relative advantages of jump process with time-varying intensities for non-affine models and searches for better GARCH jump model in terms of fitting returns and option valuation performance. We find that allowing jump process in non-affine GARCH improves on capturing return dynamics, but improved performance in option valuation is modest when using model parameters from ML estimates. We argue that outperformance of jump model with time-varying intensities under AGARCH framework mainly comes from the limitations of affine structure. We also find that replacing affine structure with non-affine structure is more effective to fit both returns and options than allowing jump process on affine GARCH model. The models' ability to capture time-variation of conditional variances is one of the key factors that affect option valuation performance of the GARCH models. The structural advantage of Non-affine GARCH framework against affine is further supported by the NGARCH models’ superior ability to capture empirical variance risk premium data.
