This dissertation focuses on the volatility forecasting of financial assets, and consists of three essays. Each essay is summarized as below.
The first essay examines the volatility forecasting abilities of three approaches: GARCH-type model that uses carbon futures prices, an implied volatility from carbon options prices, and the k-nearest neighbor model. Based on the results, we document that GARCH-type models perform better than an implied volatility and the k-nearest neighbor model. This result suggests that carbon options have little information about carbon futures due to their low trading volume. We also investigate whether the volatilities of energy markets, i.e., Brent oil, coal, natural gas, and electricity, forecast following day`s carbon futures volatility. According to the results, we suggest that Brent oil, coal, and electricity may be used to forecast the volatility of carbon futures.
The second essay examines several approaches to obtain the volatility forecast for the S&P 500 index: the GARCH-type models, an implied volatility, and their linear combinations. Based on the results, we document that linear combination outperforms the individual models. This result is consistent with existing literature. We also investigate the effect of the two-state method using investor sentiment. According to the results, forecasting performance during high sentiment state is different from that during low sentiment state due to misestimating future volatility of noise traders. Therefore, we suggest that the two-state method using investor sentiment makes the volatility forecast value more efficient.
The last essay investigates the effect of adjusting the volatility risk premium in an implied volatility and considering the option volatility smirk as a volatility forecasting variable. We find that volatility risk premium-adjusted implied volatility improves the forecasting performance. That is, adjusting the volatility risk premium closes a gap between physical measure and risk-neutral measure. Moreover, we find the option volatility smirk contains information content of the underlying asset’s future volatility. The informed investors’ information about underlying assets’ future negative return makes option volatility smirk. Therefore, we conclude that information held by informed investors in the option market is useful in forecasting the future volatility of an underlying asset.
