This paper defines the cyclical component of consumption, which removes trends from consumption, as cyclical consumption and tests the predictive power of cyclical consumption on the future stock market return. According to the external habit model, if current consumption is higher than the past consumption trend, this reduces the marginal utility of consumers' consumption, resulting in a decline in future stock market returns. Conversely, if current consumption is lower than the past consumption trend, marginal utility of consumers' consumption will increase, contributing to rising future stock returns. To empirically analyze whether this relationship holds in the Korean market, cyclical consumption is derived by using a linear projection. The derived cyclical consumption is inversely related to future stock market returns and exhibits stronger explanatory power during the recession rather than during the economic expansion period.
