This thesis estimates Heston's stochastic volatility model, assuming that the underlying asset follows the model, using the KOSPI200 index options implied volatility surface, and then compares the results with those estimated by the traditional method that minimizes the price errors. To verify the method’s empirical performance, out-of-sample pricing tests and delta hedging tests are carried out. Parameters estimated by the two methods are similar except for the parameter estimates for the volatility of volatility. Distributions of parameters estimated using options’ implied volatility surface are somewhat unstable. Additionally in the period of growing underlying’s volatility, differences between the parameter estimates are widened. In the pricing test and delta hedging test, the estimation method using the implied volatility surface fails to show superior performance compared to the price-error minimizing method. As the underlying’s volatility and implied volatility skew increase, pricing and delta hedging errors also increase.
