This paper examines the 'Overreactions' in the KOSPI200 index option market. Under the Overreaction Hypothesis, the relationship between the implied volatility and option prices is analyzed to determine the short-term overreaction. And we also examines whether the characteristics of overreactions could be used to obtain economically meaningful profit opportunities. For the analysis, we use statistical method to verify the existence of overreactions. The presence of overreactions in the option market is judged based on the presence or absence of a subsequent changes in the implied volatility after the overreactions. Then we apply the algorithm trading methods to test the profitability of the trading strategies. Algorithm trading strategies is divided into short-term and long-term, while short-term strategy uses volatility trading and long-term strategy uses delta hedging. As a result of the empirical test, the overreaction hypothesis is confirmed by the statistically significant corrections in the overreaction of implied volatility and volatility spread. The simulation results of overreaction algorithm trading strategies also show statistically significant excess returns.
