Book to market ratio is a well known indicator of value which significantly explains expected returns. Book value of equity comprises two major components: retained earnings and contributed capital, and this study is intended to investigate whether the explanatory power of book value arises from retained earnings. The sample includes all the stocks traded in KOSPI and KOSDAQ market from July 1991 to June 2019 and it is segmented into sub-samples depending on the size of the firm such as all, big stocks, small stocks, micro stocks, and all but micro stocks in order to perform the analysis of cross sectional regressions and portfolio sorts. According to the results, from all but micro stocks sample, retained earnings to market predicts the cross section of average returns and has dilutive effect on book to market. In addition, retained earnings to market ratio has significant predictive power over future earnings growth, and both the single and two way sort portfolios of retained earnings to market ratio have outperformed book to market ratio’s. From the sub-period analysis, retained earnings to market ratio subsumes book to market ratio in the 1990s, 2010s and during the economic downward period. The overall results suggests that retained earnings to market ratio is a good proxy for the firm's underlying average earnings yield.
