This study explains the phenomenon that the higher accruals, the lower the sustainability of earnings in the Korean market. This study compares several existing hypotheses and identify which one best describes the Korean market. The first hypothesis is that the reason for accruals is the subjectivity and distortion of financial statements, and the measurement error hypothesis that firms that report high accruals this year are likely to reduce subsequent earnings because they are highly distorted. The second hypothesis is an investment hypothesis that accruals will increase by new investment, and that the subsequent earnings will decrease because newly invested assets will yield a lower earnings on asset than the existing assets. The third hypothesis is the product market hypothesis that the accruals will increase due to increased demand in the product market, but the subsequent earnings will decrease due to increasing competition. This study presents the differences between the three hypotheses and empirically analyzes them with Korean market data. The results confirm that the product market hypothesis best explains the relationship between accruals and subsequent earnings in the Korean market.
