This study analyzes the effects of ETFs on the commonality in liquidity of underlying stocks and the causes in Korea stock market. The analysis is conducted for the vanilla ETFs investing in domestic stocks between January 2003 and June 2018, and their underlying stocks. According to the analysis results, the commonality in liquidity of underlying stocks with higher ETF ownership is stronger, and the result hold for the different stock market capitalization, the different stock liquidity level and the different market condition. In addition, whether the stocks constitute KOSPI200 is not an important factor of the commonality in liquidity. The result is not from the arbitrage trading between ETF and the basket of the underlying stocks, but the hedge transaction of liquidity providers in the process of adjusting the bid/ask imbalance in the ETF market.
