This study examines the explanatory power of factor models in the Korean stock market. We use the maximum squared Sharpe ratio as the metric for ranking factor models. Both nested and non-nested models are considered. The nested models are the capital asset pricing model, the three-factor model of Fama and French, the five-factor extension of Fama and French, and a six-factor model that adds a momentum factor. The RHS approach using the GRS statistic is used to evaluate the nested models. In comparing the non-nested models, we use the maximum squared Sharpe ratio as the metric for ranking factor models. With the metric, we show that cash profitability factor has higher explanatory power than operating profitability factor. Finally, we compare the maximum squared Sharpe ratio of various factor models and confirm that this approach is consistent with the traditional LHS approach.
