In this thesis, I analysis whether short interest has a predictive power of aggregate stock return in Korean stock market. In-sample test shows short interest, aggregate across stocks, has a significant predictive power of aggregate stock returns compared to other predictors in Goyal and Welch(2008). However, it fails to outperform out of sample test both short interest and a host of predictors. In addition, I show that the economic source of the predictive power of short interest in aggregate level stems from a cash flow channel using vector autoregression decomposition. In sum, my result indicates that the short sellers are informed traders who are able to access future cash flow information.
