Many option pricing models assume that only volatility parameters can change and all the other parameters are fixed. However, they invariably change on every re-calibration. This thesis illustrates how to capture this type of model risk that arises when parameters assumed constant change over time and how to use this to capture the model risk and adjust the price hedge ratios of the model. Empirical analysis using Lognormal Mixture Model shows that the standard deviation of daily hedging P&L is significantly reduced when applying this methodology, and the linear and non-linear dependence of P&L and return of underlying assets is reduced. Thus, overall hedging performance improves.
