This paper empirically analyzes the time-varying cross-autocorrelation between small-cap stocks and large-cap stocks portfolio returns based on Korean stock market data from 1999 to 2017, and compares prevailed models predicting small-cap and large-cap stocks portfolio with EVAR model including the dynamic cross-autocorrelation in order to show that dynamic cross-autocorrelation is an imperative factor in forecasting SMB variables. In conclusion, models that can better explain dynamic cross-autocorrelation than models that have been widely used, such as autocorrelation models or macroeconomic models, are able to show better performance in SMB variable prediction because relation between small- and large- portfolio returns are inconstantly changing over time.
