This paper analyzes the effect of stock liquidity on the firm performance which is measured by Tobin’s Q. I consider three alternative liquidity measures and one combined measure extracted from the three measures based on principal components analysis. Using the Korean stock market data I find that firms with liquid stocks have higher Q ratios. The finding remains robust to controlling for industry and year fixed effects, idiosyncratic risk and endogeneity effect. To further channels through which liquidity improves firm performance, this paper suggests two tests. First, I test whether there is an information feedback effect and second I test whether there is stock price overvaluation resulting from divergence of opinion and short-sale constraints. The results find no evidence of presences of feedback effect, but some evidence of overvaluation.
