This paper examines whether asset-class risk dynamics and international market comovements can help explain the negative stock-bond return relations of four major countries-the U.S., Japan, Germany, and the U.K.-over the period 2005.02-2013.01. We consider three different market structures: completely segmented market, completely integrated market, and partially segmented market. Our findings can be summarized as follows. First, assuming a completely segmented market, flight-to-quality influence from stock to bond market is significant in the U.S., less significant in Japan, and not significant in Germany and the U.K.. Second, assuming a completely integrated market, world stock and bond returns are also negatively correlated, and flight-to-quality from world stock to world bond contribute to the correlation. Third, assuming a partially segmented market, strong stock and bond comovements are found in all countries, and the significance of flight-to-quality influence for each country remains the same as for the completely segmented market. Taken together, our findings suggest that both flight-to-quality and comovements of international stock and bond markets can help explain the negative stock-bond return relations.
