This study is related to bank capital regulation using barrier option framework. As a result of applying Brockman and Turtle model into 4 major Korean Financial holdings case, the existence of implied barriers is confirmed. This implied barrier is useful to judge the capital adequacy of banks. The difference between the implied barrier and debt to asset ratio is related to PCA rule, which is the regulation that makes Korea Deposit Insurance Corporation act when banks fail to keep their BIS ratio above 8%. KDIC has the power to control the barrier to maintain banks’ capital at an adequate level. Also, the barrier is proved to be useful in applying upcoming Basel Ⅲ, since it is related to Tier 1 capital ratio. Moreover, BT model which calculates the barrier on a daily basis enables banks to respond to the crisis with prompt. In conclusion, the barrier can act as an indicator complementing to existing financial ratios.
Brockman and Turtle model
