In this thesis I estimate the interest rate model of two component volatilities model, which was pro-posed by Adrian and Rosenberg(2008). I compare the effectiveness of the model with usual models such as GARCH, EGARCH or ARMA, and claim the model being an effective improvement. Next, I estimate the model having different kinds of mean equation, and select two candidates among them. I regress the U.S. Treasury yield spreads against fed funds rate with various maturities over the estimated short-run and long-run volatility component series. Finally the term spread, which is represented by the difference between 10 year and 2 year interest rates are regressed against the volatility components. My findings indicate that there are positive relationship between risk and required return and some anomalies when the sensitivities with respect to each volatility components are interpreted as market price of risk, which I try to provide possible answers.
