KIKO(Knock In Knock Out) is an OTC derivative product designed to hedge against possible exchange rate risk a company may face. When global economy collapsed as a result of the financial crisis of 2007-2008, KIKO brought serious financial problems to the Korean economy. The lawsuits between banks and export companies have continued for a long time. This thesis aims to calculate proper price of KIKO products and suggest most adjustable model for currency exchange market.
Normally, we assumed that the rate of change of exchange rates follow a normal distribution. However, in actuality, exchange rate does not follow a normal distribution, it has a fat-tail distribution. Nowadays, extreme events in currency market tend to occur more often than in the past. Hence, these changed market characteristics and market abnormalities should be accounted for when we manage currency based products.
In this study, by using Merton jump diffusion model and Heston-Nandi model, I will explain and analyze the currency market characteristics including a fat-tail distribution. In addition, by comparing each model with the original model (Black-Sholes model) via Kolmogorov-Smirnove test, I will suggest the best model for exchange rate market. Using this result, I will calculate proper value of KIKO products and draw a conclusion for suitability of KIKO products as exchange rate hedging derivatives.
