This paper studies the historical default probability of Korean-listed firms in option pricing model and identifies that the default probability which is estimated with accounting proxies is consistent with the default probability estimated with stock market indexes in option pricing model. And we explore the determinants of corporate failure from a dynamic logit model using accounting and market variables. The pricing of financially distressed stocks is also examined by using CAPM and Fama-French 3-factor model, and we find that there does not exist some clear relationship between default probability and stock returns and stocks with high default probability have high loading on size factor and value factor than stocks with low default probability. This result is opposite to the general understanding that the risk of financial distress can substitute size and value effects.
