From the Black-Scholes option pricing model, there assumes that stock price follows lognormal distribution. According to this pricing formula the volatility of the option is constant regardless of the strike price of the option. However, in the real world, there is a smile or smirk phenomenon which is not constant, in other words, different volatilities with the various strike prices.
In this paper, wavelet method which has not been familiar with finance will be introduced and used to estimate the risk-neutral densities implied in KOSPI200 index option prices. Stock price at maturity is assumed not following by lognormal distribution but resulting from the risk-neutral densities determined from the KOSPI200 index option prices. The dynamic delta hedging performance from using the risk-neutral densities and Black-Scholes model are compared.
