This paper applied 3-factor credit portfolio pricing model to extract information about nature of credit risk from the prices of liquid credit default swap index and tranches. Using this model and price data ranging from September 2006 to August 2009, we decompose the CDX index spread into three part to measure the impact of idiosyncratic risk at the level of individual firms, sectorwide or industry risk, and economywide or systemic risk. We find that idiosyncratic default risk constitutes the majority of the CDX index spread. However, the percentage of the spread that accounts for an economy-wide credit event has increased significantly during the recent subprime mortgage crisis. We also applied regression analysis to investigate the fundamental factors of the variation of CDX index tranches. We observe that liquidity risk plays an important role in explaining the change of the tranche premium.
