This paper tries to look at the dynamic price relationship between spreads in the corporate bond market and credit default swaps. The cointegration test confirms that the theoretical parity relationship between the two credit spreads holds as a long run equilibrium condition. But substantial deviation from the parity can arise in the short run. The panel data analysis and the VECM both suggest that the deviation is largely due to the higher responsiveness explain the higher responsiveness of credit default swap spread to changes in credit conditions. Thus, we can find that credit default swap markets are more efficient than bond markets in terms of price discovery of credit risk.
