In this thesis we consider some applications of a path integral method of quantum mechanics to option pricing. Feynman-Kac formula gives a unique arbitrage-free price of options, and the transitional probability density function in the formula can be explicitly expressed as the path integral. Because every underlying stochastic process(eg. Non-Markov process, smooth motion, and multiple underlying processes) has a path integral representation and path integrals can be evaluated by the very fast numerical methods, we suggest that the path integral approach have a potential to be a universal option valuation method.
We also verify that the FFT-based numerical algorithm for computing path integrals is more efficient and accurate than other traditional numerical methods, lattice and FDM(Finite Difference Method). The path integral method reduces the significant errors which originate in a non-linearity of an initial condition(a payoff function) and of a boundary condition(a barrier). And how to apply our algorithm to path dependent options, interest rate options and American-style options is described.
