This thesis analyzes a CAT(catastrophe) bond issuance process and estimates a theoretical price of the bond that was issued in the real economy.
In the analysis of the bond issuance process, the structure of the three-tranche based bond and the stepped-up structured trigger levels were examined and the relation between investors and the bond's investment grade was investigated. Also, the moral hazard problems that can occur during the period before the bond matures was examined and some solutions to straighten out those problems were presented with different types of trigger levels. In addition, some facts which need to be considered when investors organize their hedge portfolio with PCS index options were put forward.
In the estimation of the theoretical price of the bond, underlying asset's lognormal distribution was assumed. However, the lognormal assumption on natural catastrophes like earthquakes and typhoons have some inefficiencies in bond pricing from the perspective of the so-called 'Power-law.' A couple of instances were shown from the cases involving California earthquakes.
