This study examines the long- and short-run relationships between credit spreads of corporate bonds and the risk-free interest rate in Korea. This study shows that credit spreads are negatively related to the risk-free interest rate in the short-run by regression analysis. An increase in Treasury rates causes credit spreads to narrow which is consistent with the implication of the structural models for pricing corporate bonds and most of existing empirical studies. This decline is small for good quality bonds and large for bad quality bonds. However, utilizing cointegration techniques, this negative relationship is reversed over the long-run and higher rates cause spreads to widen. These results imply a dynamic process for credit spreads. Therefore, traditional yield spread models are found to be inadequate. And it is necessary to reflect this dynamic process of credit spreads in pricing corporate bonds and in computation of VaR.
