This thesis shows how a hybrid-model approach can be used to develop measures of the probability of failure of individual quoted Korean companies.
The quantitative modelling of credit risk initiated by Merton (1974) shows how the probability of company default can be inferred from the market value of the firm's assets in conjunction with the liability structure of the company. Models that combine the structural model with additional financial information are referred to in the literature as 'hybrid models'.
The probability of default derived from the structural model provides a strong signal of failure one year in advance of its occurrence. Calculation of Type I and Type II errors suggests that the estimated probabilities of default are successful in discriminating between failing and non-failing firms. The thesis also shows that the hybrid model outperforms the structural model as well as accounting-based default prediction model.
