In the rapidly growing credit derivatives market in Korea, CDOs (Collateralized Debt Obligations) are the most popular and useful product for managing the financial risk and reducing required capital. This study presents a procedure for pricing a CDO traded in Korea using an analytical solution such as the Fourier Transform Method, which can be alternative to the simulation method. This study also compares the procedures with the Hull and White (2001) model which is a simulation approach. Even if a simulation approach in pricing CDOs is flexible and popular, it is inefficient because of computation time and the convergence problem. Thus an analytical solution such as the Fourier Transform Method is to become prominent in analyzing CDOs and other financial products.
In determining the fair value of default-related products, the evaluation of default correlation is an important task. In the Fourier Transform approach, a factor model is used to compute the asset correlation, and Gauss-Hermite Quadrature is applied to derive the unconditional loss distribution from conditional loss distribution considering all the states of economy. The advantages of the Fourier Transform Method are the improvements in computation speed and efficiency especially for the prospective of implementation. This study proposes that the Fourier Transform Method be used as an alternative approach to the simulation method.
