This study applies the Follow-the-Leader methodology, as developed by Pan and Perez (2021), to track the KOSPI200 and KOSDAQ150 equal weight indices. Spanning a period of at least 5 years and up to 12 years, the research intricately analyzes index tracking performance across both in-sample and out-of-sample periods. The findings reveal that while the Follow-the-Leader methodology initially shows increased tracking error during periods of heightened market volatility, extending the sample period effectively mitigates this issue and enhances index tracking performance. Additionally, when incorporating transaction costs into index tracking, the Follow-the-Leader approach, which invests in a small number of leader stocks, exhibits relatively less impact from trading expenses compared to other methodologies, thus experiencing a smaller decrease in performance. The study proposes the Follow-the-Leader methodology, optimized with a 500-trading-day in-sample period and a 20-trading-day out-of-sample period, as the most suitable approach for index tracking in the Korean market.
