This paper presents an asset pricing model that accounts for model uncertainty using Bayesian Model Averaging, and it applies this model to the Korean stock market. Portfolios constructed with Bayesian Model Averaging exhibit higher Sharpe ratios and lower maximum drawdowns compared to benchmark models, demonstrating that model uncertainty significantly affects asset pricing in the Korean stock market, as shown by the covariance of stock returns. Quantifying model uncertainty and conducting empirical analysis reveals a substantial influence on the risk investors perceive. Notably, the impact of model uncertainty on perceived risk is more pronounced during outof-sample periods. The study also quantifies model discrepancies by monitoring the increase in entropy, the standard deviation of parameters, and notes that these discrepancies escalate sharply during market downturns. This highlights the importance of considering model discrepancies during periods of market volatility. The research suggests that addressing model uncertainty is vital in the Korean market and introduces a model that can navigate such uncertainty, thereby supporting investment decision-making.
