This paper follows the methods of Ince(2022) by decomposing the Amihud(2002) illiquidity factor according to (1) alpha, (2) beta, (3) unsystematic liquidity and investigate their relationship with stock returns in the cross section. According to the results, investors require higher expected returns for stocks that have higher expected illiquidity. Also, investors require higher expected returns for stocks that are more sensitive to market illiquidity. Finally, unsystematic liquidity has a positive cross-sectional relationship with stock returns in the same month and next month. In addition, the underreaction behavior of investors for four months was confirmed in the zero-cost portfolio. However, unlike in the U.S stock market, investors’ inattention does not appear to be the cause of their underreaction in the Korean stock market.
