This paper studies the risk-return trade-off in Korean stock market. Based on von-Neumann and Morgenstern expected utility theory, conventional financial theory implies positive correlation between risk and return. However, according to various empirical study, there exists unclear correlation, even negative correlation between risk and return in the stock market. In this paper, on the ground of reference-dependent preferences, significantly positive risk-return relation is verified for the firms that the investors recognize as gain. Whereas, insignificantly relation is observed for the firms that the investors recognize as loss. Moreover, further explanations such as reference-dependent preferences, disposition effect, and under-reaction for information for those result are provided.
