This paper examines the predictive power of the yield spread for the economic activity based on the monthly US data from January 1990 to July 2016. In particular, we analyzed whether the yield spread should still be recognized as a major factor under the monetary and credit policy in the ultra-low interest rates era, especially after the financial crisis in 2008. By applying the 4-state STR(Smooth Transition Regression) model which uses the VIX, so-called fear(volatility) index, and the exchange rate index between the US dollar and currencies from emerging countries as the threshold variables, the result can be summarized in four parts as follows. (1) The riskier state has the greater predictive power of the yield spread, and its power is statistically significant in every state, implying the spread clearly needs to be considered as a key element of the monetary and credit policies. (2) A low exchange rate index(weak dollar) state is riskier than the strong dollar state. (3) The states with a low VIX and a weak dollar are more dangerous than the states with a high VIX and a strong dollar. (4) In terms of fitness and forecasting performance, our model considering both the VIX and the exchange rate index is superior to other models such as the simple regression model, the STR model which only considers the VIX index and the STR model on the exchange rate index.
