This paper empirically examines how the supply and maturity structure of Korea Treasury Bonds affects bond yields and expected returns from 2000 to 2015. The research methodology follows the preferred habitat theory of Vayanos and Vila (2009), assuming the market in where arbitrageurs absorb the supply and demand for bonds of different maturities. The empirical research results show that maturity weighted debt to GDP ratio has a positive effect on bond yields and expected returns, controlling for the short rate. In addition, it is found that longer maturity bonds are more affected by bond supply than shorter maturity bonds, implying the duration risk which are held by investors is one of main factors to generate this relationship between bond supply and returns.
