This paper investigates empirically whether the five-factor model proposed by Fama and French(2014) can explain well average returns in Korean stock market. This paper uses the monthly returns of common stocks of non-financial firms listed in Korea exchange(KOSPI & KOSDAQ) during the sample period starting January 1990 to October 2015(310 months).
The empirical study finds the recently developed Fama and French five-factor model outperforms the previous three-factor model in capturing asset-pricing anomalies. However, My results suggest that RMW(profitability factor) is a redundant factor using GRS F-test and regressions by combining the five factors. In other words, the four-factor model is able to explain well the pricing structure of stocks for Korea during the entire sample period. Also, in the 1990s and during 3years after the financial crisis to October 2015, the two-factor model(only market and size factors) had sufficient explanatory powers for abnormal returns in Korean stock market similar to the four or five-factor model.
