This thesis illustrates credit risk analysis by performing stress tests on construction surety bonds. Given that construction surety bonds are sensitive to macroeconomic variables, I adopt the macroeconomic credit risk factor model and the Break Arrow Method which distinguishes between hectic/quiet days. Furthermore, I present two PD (probability of default) models; Risk Weighted PD model and Normal PD model.
Through multi regression analysis, I find that percentage changes in GDP growth rate, percentage changes in unemployment rate, and percentage changes in liquidity aggregates of finance institutions are the independent variables which explain the PD in Risk Weighed PD model. On the other hand, percentage changes in GDP growth rate, percentage changes in unemployment rate, percentage changes in leading composite index, and percentage changes in chart price index are chosen as factors which explain the PD in Normal PD model.
My study proves that Normal PD model underestimates credit risk in extreme risk conditions, but provides a more accurate estimate than the Risk Weighed PD model during normal times. That said, Risk Weighted PD model should be used in extreme risk conditions to provide more robustness.
