This paper studies how franchisors decide the optimal level of investment and the contract with a franchisee in a vertically differentiated market. The model assumes that the initial market is a collusive duopoly market but one firm considers to become a franchisee. In the first stage, the external franchisor decides the initial fixed-fee, the royalty, and the amount of investment which determine the franchisee’s product quality level. In the second stage, the franchisee and the existing firm decide the optimal price levels to maximize their profits with the given qualities. The analysis demonstrates that the franchisor’s investment for quality is higher when the original quality is higher, and when the unit cost per quality is lower. However, the franchisor cannot provide sufficient incentive for the franchisee if the original quality or the unit cost per quality is too high.
