This paper explores the determinants of financial distress of corporate, and analyzes the relationship of financial distress risk and stock returns. Financial distress risk is estimated from dynamic logit model using accounting and market variables. Using financial distress risk, financially distressed stocks have delivered high returns. However, this pattern disappeared after controlling risk factors. Especially, SMB, one of Fama-French factors, is strongly related to financial distress risk, but HML is independent to financial distress risk. This result is opposite to the result of some empirical studies in US, which have been showed that distressed stocks have made anomalously low returns, called ‘Distress Anomaly’. For one of the reasons of the phenomenon, the investment style of institutions and foreign investors in Korea stock market is raised.
