Previous studies about the default risk and stock returns cannot confer robustness to the relationship between risk and return because the results of studies are contrary to each other. To solve this puzzle, this study examines the default risk in the cross section of stock returns by using the different default measures regardless of the stock prices.
In this study, we use two default probability measures such as the expected default frequency based on Merton’s option pricing model (distance-to-default model) and the hazard rate by the proportional hazard regression. Using the different default measures, we find a positive cross-sectional relationship between default risk and stock returns in the Korean stock market. It shows that investors can earn higher returns for bearing default risk. To check this relationship, we selected the monthly stock price data and quarterly accounting data. The four-factor (market, size, book-to-market, and momentum) model does not explain this excess return of the stocks with the high default risk.
