This thesis presents a set of robust computational
algorithms for a broad spectrum of fundamental tasks
in risk management: simulation-based Value-at-Risk
estimation for path-dependent securities, conditional
Value-at-Risk optimization of credit portfolios, and a
geometrically well-defined time series formulation of
multi-dimensional time-varying volatilities. Each
of the methods draws upon both newly developed mathematical
concepts and methods-e.g., perturbation analysis
in the case of simulation-based value-at-risk estimation,
and the differential geometric structure of covariance
matrices in the case of multi-dimensional volatilities---as
well notions in finance that are beginning to enter
the mainstream, e.g., conditional Value-at-Risk
as an objective function for portfolio optimization.
We first develop an efficient Monte Carlo simulation-based methodology
for value at risk (VaR) and sensitivity analysis of mortgage-backed
securities (MBS). Our approach, whose validity
is derived from a fundamental result in perturbation analysis,
is applicable to any analytic interest rate and prepayment model,
and more generally to any path-dependent cashflows that admit
analytic gradients. We compare the accuracy and computational
performance of our VaR estimators with those obtained via
finite-difference gradient approximation schemes.
Secondly, we address the optimization of a credit
risk portfolio with respect to conditional Value-at-Risk.
We first extend the CreditRisk+ model to admit
sector correlation. Our model is flexible enough to
accommodate general types of covariance structures, and
easily implemented via the numerical
algorithms developed for the original CreditRisk+ model.
We show that our model outperforms other CreditRisk+ variants
in its ability to admit sector correlation.
A simulation version of our model is also developed, which in turn
is used to obtain an optimal portfolio allocation by minimizing
conditional Value-at-Risk. Simulation errors are shown to
be very small compared to the analytic counterparts,
and the optimization results provide useful directional
information for portfolio rebalancing.
Finally, we propose a new framework for addressing multivariate
time-varying volatilities. By employing the coordinate-free
methods of differential geometry, our method respects the
geometric structure of the covariance space in a way that is
independent of any local coordinate parametrization.
Based on our geometric framework, we develop two fundamental
time-varying volatility models: a geometric GARCH (GGARCH) model, and
a principal geodesic analysis (PGA) based factor model. These
models preserve the symmetry and positive definiteness of
the covariance matrix as it evolves without imposing any
ad hoc restrictions. Case studies suggest our model possesses
much of the desirable features required for covariance dynamics.
Applied to the US and Korean stock market returns, the
GGARCH model reveals that stock return volatilities
move together, and are transmitted mainly from the US market
to the Korean market. We also find that variances react asymmetrically
to shocks on returns. In a broad context, our framework presents a
new approach treating nonlinear properties observed in the financial
market.
VaR (conditional
