As the world is addressing the importance of climate change, it is essential to increase our understanding of carbon markets. This paper examines the effect of the European Union emission Allowance (EUA) price changes on large-scale Eurozone electric utility stock returns. In particular, it investigates whether stock perfor-mance of these firms is impacted by changes in the price of emission allowance over the period August 25, 2005 to April 30, 2011. During the EU Emission Trading Scheme (EU ETS) Phase I, changes in the emission allowance price are positively related to stock returns. However, from the end of Phase I to the very beginning of Phase II, the relationship seems to fade as a result of over-allocation of emission allowance and the global financial crisis. After Phase II, the influence of emission allowance price changes on stock prices is negative. The significance of the volatility relationship between the emission allowance price and stock returns appears to have declined over time.
