Pairs-trading is one of the most popular of statistical arbitrage strategies, which is an investment strategy often used by many Hedge Funds. This thesis focuses on the co-integration model among several pairs-trading models. In this study, pairs are selected sector ETFs (Exchange Traded Funds) and blue-chip stocks in those ETFs. In co-integration model, the idiosyncratic returns in stocks are modeled as mean-reverting process, which leads naturally to “contrarian strategies”. Idiosyncratic returns are computed from normal factor model. This thesis introduces a factor model reflects on market regime that indicates bull and bear market. Bull and bear market are key element in predicting financial market. Mean-reverting process that incorporates market regime is different from normal mean-reverting process. Therefore, this study analyzes the disparities between the original model and the proposed model with market regime effects.
