In this paper, we investigate the determinants of credit default swap (CDS) spreads. A company’s CDS spreads are the cost per annum for protection against a default by the company. Moreover CDS spreads are better proxies to measure credit risk than bond spreads. In order to analyze the determinants of CDS spreads, we collect the CDS spreads of Korean and Japanese companies over the period between January 2006 and September 2010. We refer to the class of so-called structural models for credit risk pricing originally developed by Merton (1974) and extended by Longstaff and Schwartz (1995) among others. According to the structural models and empirical evidences on credit spreads, stock return and volatility, bid-ask spread, leverage ratio and risk-free rate are important determinants of CDS spreads. Our empirical results show that those variables mentioned above are consistent with theories and significant both statistically and economically. Furthermore, we find that term spread, short-term interest rate and currency rate are useful for explaining variations in the level of CDS spreads.
