This thesis examines the labor income risk and investor’s wealth and risky assets share in Korea using Korean Labor and Income Panel Study. It assumes that labor income risk has two components: permanent income risk and transitory income risk. Permanent income risk measures variability of shocks to income that have permanent effect. Transitory income risk measures variability of shocks with no lasting effect.
First, the paper researches about the relationship between income risk and investor’s wealth. Both permanent and transitory income risks significantly increases household’s wealth. This result provides the evidence that wealth is systematically higher for investors with great income risk.
Second, the paper investigates the relationship between portfolio choice and income risk. Permanent income risk reduces the share of risky assets in household’s portfolio, while transitory does not. This result shows the evidence that households’ portfolio choices respond to income risks in a manner consistent with economic theory.
