This thesis examines the pricing of credit risk in credit default swaps (CDS) and bonds. Theoretically, credit risk should be priced equally in CDSs and bonds. However, price discrepancy is anticipated due to several theoretical assumptions. This thesis documents that constant price discrepancy of credit risk exists between the CDS and bond market. Dynamic linkages between these two spreads exist in the short-run but eventually converge to maintain a constant price discrepancy in the long-run. This is largely assumed to result from different responses of two markets to changes in credit conditions, especially U.S macro economy factors. In addition, this thesis finds that the CDS market is more efficient than the bond market in terms of the price discovery of credit risk.
