This paper analyzes underpricing of convertible bonds in the Korean bond market using daily price data. We use Tsiveriotis and Fernandes model (1998) which takes stock price instead of firm value as an underlying asset. The result shows that market prices are 2.76% lower than model prices. The difference between market and model prices is greater for at-the-money convertible bonds compared to that for out-of-the-money or in-the-money convertible bonds. In our sensitivity analysis, we show that the implied volatility of out-of-the-money or in-the-money convertible bonds is higher than the historical volatility by almost 30%. This implies that a volatility smile exists in convertible bonds as in other stock-related options. In addition, as the time to maturity increases, the magnitude of underpricing also increases for convertible bonds.
