Deterministic volatility models assume options are redundant assets in that its payoff can be replicated by two primitive assets. Alternatively, stochastic models introduce additional risk factors, and options are needed for spanning of the pricing kernel. Previous studies have been compared for alternative models by measuring the models’ dollar pricing and hedging errors. Instead, we constructed a spanning test, which explores the main testable implication of any deterministic volatility model that options are redundant assets. The test statistics from KOSPI 200 Index Option data, showed a result which is inconsistent with deterministic volatility models but are consistent with stochastic models.
