This thesis deals with dynamic trading strategies which allocate the amount invested between two or more assets or asset classes with the aim to provide payoff with predetermined characteristics. Theoretically, dynamic trading strategies can be derived from the spanning property in dynamic complete market with continuous trading, and available stock and bond can be used to hedge the inherent uncertainty involved in stock prices. Black-Sholes call, put, exchange option and best performance strategy belong to the category of path-independent strategy, and control variables of those strategies exhibit different characteristics respectively. On the other hand, path-dependent strategies are more complicated to derive, but we can implement strategies whose value can be solved as closed form. As portfolio insurance strategies, ORPI and CPPI strategy have different characteristics in the value effect of stock price volatility change, and in the convexity effect of time.
To analyse the efficiency of dynamic trading strategies, this paper executes empirical study in the strategies of call, lookback, ORPI and CPPI. With Monte Carlo simulation, the error between the desired payoff and terminal value of strategy considered was evaluated under the assumption of transaction cost and discrete time. In the case of call and lookback strategy, simulation errors under full-rebalancing with no transaction cost remains small. But imposing rebalancing filter on transactions decreases the negative effects of transaction cost on the performance in the case of lookback strategy, which is not the case with call strategy. As a portfolio insurance strategy, CPPI strategy with transaction cost provide well-performed characteristics of portfolio insurance, upside capture and downside protection, and rebalancing filter makes the performance worse. CPPI strategy with credit restriction looses the property of portfolio insurance when transaction cost is imposed on the strategy, and which makes room for the role of rebalancing filter in the partial improvement of performance
